Byron King on the destructive business model of the mining industry
March 11, 2018 – “In the mining industry they build a mine, they dig it out, they destroy the asset and make some money along the way. The trick to investing in it though, is you need to understand this idea that it’s a wasting destructive asset. You need to know when to get in at the right time when value starts to be created. You need to know when you get out and you can’t just think you’re a genius because the stock price went up...” states Byron King in an interview with InvestorIntel’s Jeff Wareham. Jeff Wareham: Byron is very well known by many of our viewers as a letter writer. Byron, I’ve got two quotes that I want to ask you about. First of all, I have heard you say the mining industry does not make sense. Tell me more. Byron King: Here we are at PDAC, which is the world’s largest mining convention, surrounded by mining companies. The lights and air being paid for by the mining industry and we are in the midst of an industry that makes no sense. Couple of reasons. First of all, the mining industry has done a terrible job of telling its story of how necessary it is to the world. People generally do not like the mining industry. They see movies about evil miners, whether it is science fiction, like Avatar, or whether it is other movies that show what bad guys they are. At the same time while people are belly aching about mining, they drive around in their cars that are made of metal, they live in their house, which is made of everything that came from a mine, they talk with each other on their cell phones and smart phones. I mean, your iPhone has something like 63 of the 92 elements on the periodic table in it. None of them are there by accident. So the mining industry has done a terrible job of explaining why it is important to the world. Another thing is more internal to the mining industry, and that is because the mining industry has a destructive business model. You discover something, you create value in the sense that you drill it up and identify minerals and ores and elements that are of value there and then you destroy it. You dig a mine and you pull it all out and you process it and something goes someplace, the value stream goes someplace and you are left with a big hole in the ground in the end. That is the tradition of the mining industry, a wasting, sort of, an asset. This morning I gave a talk. I said, what if Boeing, the big airplane builder, built airplanes using the mining business model? Now if you know anything about Boeing you know they design their airplanes down to the last screw and the last nut and the last wire bundle. The colors of the seats, they design it all. No, if they use the mining model they would design about 30% of their airplane. They would build a construction shed and they would hire a bunch of people to come in and they would start banging it together. They would put together this odd looking bird at the end of the production line. It would be overweight, overpriced, it would crash. The first couple of airplanes would crash and finally they would get it right. They would sell about 15 or 20 airplanes that were actually good airplanes. Then they would shut down the airplane assembly line, fire everybody, tear down the construction shed. A very strange business model for a company like Boeing. Jeff Wareham: Yeah, it sounds more like software actually. Byron King: That’s the mining industry! In the mining industry they build a mine they dig it out they destroy the asset and make some money along the way. The trick to investing in it though, is you need to understand this idea that it’s a wasting destructive asset. You need to know when to get in at the right time when value starts to be created. You need to know when you get out and you can’t just think you’re a genius because the stock price went up and now you’re sitting on a gain. It’s not a gain unless you get out at the right time. And there are cycles. There are exploration cycles, followed by development cycles and production cycles. Meagher explains, “we have Cangai as our lead project and we are planning, as a result of work going on over the next year, that we will be able to reopen the mine, we will be able to reprocess the stockpiles. And in addition, we will be continuing the work that's going on presently at Broken Hill. So hopefully over the next 12 months the company will have a lead project in copper, and will have developed the Broken Hill project as well to a point where we will be drilling that and hopefully will be developing cobalt resources."

Recent trip to abandoned tin mine 11th May. Very poor ground conditions here with loads of steel supports. Although Cornish mining is associate by many as hundred year old sites with granite engine houses, there were some modern ones. South Crofty, Geevor, Wheal Jane, Mount Wellington, Nangiles, Wheal Concord and Pendarves all have closed in more recent times and would have had the distinctive steel head gear similar to the coal pits of the North and Wales. Geevor Tin mine near St Just remains as a museum to this by gone age and is well worth a visit if on holiday in Cornwall as does Heartlands in Pool. All of these mines still hang in the balance as tin prices sore on the metal exchange due to high demand for solder, as lead can no longer be used. All music is my own creation, filming on GoPro3. Gold to go to US$5000/oz
At a conference in Brisbane over the 17th & 18th of June I gave a presentation to an audience and said that we are looking at very much higher gold prices in the next few years, and thought that we'd be able to achieve a price of about US$5,000/oz in that time period. Now, that's not a such a strange number compared to where we are today, because gold prices in almost all currencies are making new all time highs; we're certainly seeing that in US dollars in the last week, we've certainly seen that in terms of Euros, in British Pounds, in Swiss Francs, most of the OECD currencies. The commodities currencies, like the Australian dollar, the Brazilian Real, and one or two other commodities currencies, have actually been a little different in their character, and consequently they have not yet made new all time highs in 2010, as the OECD currencies generally have. WE've got to look at that long term issue that I mentioned and if you think about where prices are in real terms; the gold price peaked on the 21st January 1980 at over $875/oz and there has been a lot of cumulative inflation since that period, so in real terms where we are today compared with that $875 in today is only about $550/oz, so even though we've got a bigger number, in real terms we're still well below where we were 30 years ago The other thing to keep in mind too, is that the conditions today are far worse in terms of the background and intrinsic value of gold compared to where it was in those very strong inflationary period in the late 70's/early 80s World gold production peaked in 2001, that's almost a decade ago, and response to the higher gold price has been remarkably muted; the main reason for that is the decline in gold production from South Africa and we've seen growth from China. China is now the world's largest producer, eclipsing Australia and the United States; Peru is also becoming an important player as we go forward. But the demand for gold is rising, investment demand is much, much higher, it's about three times the level is was even three years ago and the central banks are no longer selling their gold, they release how important it is to their monetary structure. Consequently the supply of gold is no increasing at all, and the demand, as I mentioned, is rising, with very strong demands for gold coins and gold ingots. Now when we look at gold stocks, they've really underperformed over the last few months with the rise in the gold price, but the fascinating thing that I've found is that gold stocks have really gone sideways and we if we look at the US indices going back to that late 70s the gold stocks have really gone sideways for 30years and what we're looking to see is a breakout on to the upside, reflecting that higher gold price. But all the indicators are that gold stocks are outperforming the general market, the volumes are picking up in gold stocks against the rest of the market and I think that we're going to see quite a substantial outperformance by the gold sector and other commodities as we go through the next couple of years. I think that the experience that we saw from 2000 with the peak in the US equity market with its declined into 2003, in that period we saw gold stocks move up quite substantially, and whatever happens to the US equity markets, we going to find that these gold stocks are going to outperform. So, there's many opportunities coming through now, the Australian market, of course, has been hit with this resource rent tax issue, something that I think is quite bizarre in concept and will most definitely not be accepted by any party in its current form and will probably just be forgotten about after the next election. But the opportunities in the Australian share market are quite reasonable. Have a look at the recommendations that we have. As far as our portfolio is concerned people must have the larger cap stocks, the Newcrests (Newcrest Mining Ltd; ASX:NCM) and the Lihir's (Lihir Gold Ltd; ASX:LGL), and you must have a portfolio of six or seven stocks at least, and when you get down to the smaller ones you have got to have a good spread , because the risk in those companies is still quite great, although the rewards are as we go through will be substantial.

This outlook is even direr for gold. The plunge in the gold price has pushed the ASX's gold stocks sub-index down 7.7 per cent in early trade. The precious metal was trading at $US1493.45 this morning, down 4.2 per cent from local trade on Friday. US investment bank Goldman Sachs put a ''sell'' on the metal last week, which sparked an early sell-off. But IG strategist Evan Lucas said it had come under even more pressure from technical selling, as it broke through the $US1522 support level to fall to $US1483. ''The bears roared even harder towards the end of last week as soft data led to analysts making the call that a period of deflation is on the cards, as the US stimulus package floods the market, but is not followed by any discernible changes to the economy,'' he said. ''This outlook is even direr for gold.'' Thomas Averill at Rochford Capital said gold had also fallen on the back of concerns that America and other G20 countries would criticise Japan at the upcoming G20 meeting over monetary policies that have weakened the yen and as a result, gold. ''I think you'll see the Japanese reassure world leaders that their new monetary policy is not designed to deliberately weaken the yen,'' he said. Mr Averill said it was only a short-term problem for gold, which would pick up later in the week. ''I would say that gold shouldn't lose much more,'' he said. ''The G20 meeting is a bit of a distraction, but after this week, we are predicting a resumption of the yen trade, which supports the gold price.'' Burrell Stockbroking adviser Jamie Elgar said the recent rally on stock markets - Wall Street posted record highs last week - had also dampened demand for gold. ''I think gold started to come off over the last couple of months as people started becoming more confident in equities,'' Mr Elgar said. ''Particularly as the economic data out of China and the US was looking pretty good.'' Shares in Australia's biggest listed gold company, Newcrest, fell 7.5 per cent this morning to $18.26. Here's how some of the other local gold miners are performing: Kingsgate Consolidated: Down more than 12 per cent Alacer Gold: Down more than 15 per cent Precious metals investors can't look back at this week's declines in gold and silver and not be a little upset. But it's important to keep in mind that nothing happened this week that reversed the decade long bullish trends for gold and silver. So, keep in mind that for over a decade gold and silver have gone up for a reason; the mismanagement of the world's monetary system by the global central banks. That plus all financial assets today have huge counter-party risk thanks to the fraud plagued OTC derivatives market, whose notional value is in the hundreds of trillions. Physical gold and silver have no counter-party risks for their owners, and this makes them especially attractive to forward thinking investors. This lack of counterparty risk also makes the old monetary metals objects of ridicule by the global financial industry, who market fraudulent "financial assets" by the trillions of dollars, euros and other currencies.
